The Funambol App must be encoding the characters like that. Probably
they use some code that was meant for HTML, which is unnecessarily
conservative regarding special characters when used for XML.

Of course, using binary XML would be a lot more efficient and avoid this
pitfall completely ;-}

I have a patch which does exactly that. I'll compile new binaries
soonish. But as you were compiling from source anyway, perhaps you can
try it? It's attached.
